The 26-year-old defender's contract does not expire until June, but an agreement has been reached for him to complete the move to Madrid early for the Club World Cup.
They will in fact be making a one-time payment of €10m to Liverpool for the right-back.
Whilst this roughly equates to £8.4m, the fee is actually worth £10m for the Reds as they don't need to pay him more wages after May.
Madrid made an approach to buy Alexander-Arnold in January for a fee worth between €20-25m but this move was rejected.
Liverpool wanted to keep the academy graduate for their Premier League title push, with the defender also keen to get the job done.
It looked as though Madrid would be able to sign him for free, but they will now pay a sum to the English league champions.
This comes ahead of their summer trip to the United States for the Club World Cup.
Madrid will meet Al Hilal, Pachuca and Red Bull Salzburg in the group stages of the tournament that rewards $100m in prize money.

The centre-back will complete a £50m move, and is then set to be joined at the Bernabeu by Alexander-Arnold.
After confirming his exit, the England international was booed by a number of Liverpool fans in their 2-2 draw with Arsenal at Anfield.
He would later lift a second Premier League title with his boyhood club before the end of his 21-year stay.
Alexander-Arnold made 354 appearances for Liverpool, scoring 23 goals and assisting 92 across all competitions.
His Madrid debut could come in their Club World Cup opener against Al Hilal on June 18.
